Iron Ore Bubble Bursting will Sink Shipping Stocks (DHT, GMR, HRZ)

Iron ore producers such as Vale of Brazil, and Rio Tinto Group and BHP Billiton Limited of Australia have posted record profits due to the high price for the commodity and the low transportation costs.  At present, the cost of transporting iron ore to China from Brazil has plunged from 63% of the value of the iron ore in 2003 to only 10% now.  According to the London based Baltic Exchange, capsizes cost about  $11,314 a day to charter in the single voyage market, compared with a peak of about  $234,000 in June 2008. Traders of freight derivatives anticipate costs no higher than $18,075 through 2016. Rates are volatile, rising or falling 18% or more in all except for one of the last 12 months.  Sverre Bjorn Svenning, Director of Fearnley Consultants, does not expect freight rates to increase until 2013, at the earliest.  This is due to the three major Australian iron ore producers of Rio Tinto Group, BHB Billiton Limited and Fortescue Metals Group controlling about two thirds of iron ore shipping and obviously squeezing profit margins for the providers. Higher fuel prices are also reducing profits for shippers.  This decline in share prices for shipper stocks results from both a weak global economy and the rising cost of fuel that has greatly harmed the industry, much like air carriers.  A ship can use about $20,000 of fuel daily.  Just a 15 percent increase in the price of fuel can be more than $1,000,000.00 in additional costs for a transport for a year.  Asia's largest shipping line, Nissan Yusan, stated that the price of higher fuel was cutting into profits by $241 million for the most recent year.  With The Great Recession and overcapacity, these higher fuel costs cannot be passed on to customers due to the glut of shipping and intense competition for customers (the same glut that has the industry in need of consolidation).  Even Paul Allen, a co-founder of Microsoft and one of the richest men in the world, is reported to be keeping his luxury yacht docked in Cap d'Antibes with the master on board due to fuel prices being so prohibitively expensive. While it is estimated that global demand for iron ore will rise 7.3 percent to 1.84 billion tonnes in 2011 with supplies advancing a further 2.5% to 1.81 billion tonnes, projections are that iron ore fines, a grade of the material will average $251.90 a tonne in 2011, 41% more than in 2010.  In 2012, however, prices will then fall to $243.50 and then to $230.
